How do you create a 'people nearby' account like it asks in the new accounts section? Also, agreed, how does the phone know when there are 'People nearby'?

@shadow: You'll need a second device with link-local XMPP enabled on the same network. Then you and the person on the other device can chat with each other. That's what it does.
